What it does
Passing the tests is not a portfolio. A list of three names in one industry is a bet. A list of fifty is a chore. The old rule for a plain investor is adequate but not excessive spread: at least ten names and no more than about thirty. This skill keeps only the companies that passed every test and does not loosen a test to fill the list. It spreads them across industries, caps any one name and any one industry, and says what to do when too few pass: hold fewer names, or hold a broad cross-section of the market through a low-cost fund. It sets a yearly review date and the only reasons to change the list, and it counts the cost of changing. It names no company or fund.
You give it
- The results from the quality and price tests
- The amount you plan to put in stocks
- The industry of each company that passed
- Whether you want the broad-fund alternative
You get
- A list of the companies to hold, with a size for each
- Industry limits and a cap for any one name
- A plan for when too few pass
- A yearly review date and the only reasons to change the list
Use it when
- You ran the quality and price tests and have a handful of survivors.
- You are not sure how many names to hold or how much to put in each.
- Only a few companies passed and you do not know whether to loosen a test.
