What it does
A margin of safety does not promise that any one stock works out. It promises that a group bought at real bargains does better than it does worse, the way an insurer cannot predict one death but can price a thousand. This skill turns that into rules. It sets a group big enough that one failure cannot sink it, caps any one name, and fixes a gain target and a time limit before you buy, so that you do not make them up after a rise or a fall. It writes what you will do if the facts change. And it sets a scorecard: the group against a plain fund over the same dates, after costs and tax, with a simple pre-set test of whether the extra work paid. If it did not, the answer is to go back to the plain path. It names no company to buy.
You give it
- The candidates that passed your tests, with their margin of safety
- The money you would put in the group
- A plain fund to compare against, described, not named
- Your tax rate and trading costs, if you know them
You get
- A group size and a cap for any one name
- A gain target, a time limit and an if-the-facts-change rule
- A scorecard with the dates and the test fixed in advance
- A decision rule for going back to the plain path
Use it when
- You have bargain candidates and are about to put money in.
- You bought a few cheap stocks and do not know how to judge the method.
- You want to know if the research you do beats a plain fund or only feels good.
